Maximise your models' usefulness by focusing on these 3 properties

Building a great financial model is about more than just getting the right answer. The model must also be useful to anyone who's intending to read or use it.

When we build financial models ๐Ÿ“ˆ, there are three key properties that we should try to achieve.

The first two, ๐—™๐—น๐—ฒ๐˜…๐—ถ๐—ฏ๐—ถ๐—น๐—ถ๐˜๐˜† and ๐—”๐—ฑ๐—ฎ๐—ฝ๐˜๐—ฎ๐—ฏ๐—ถ๐—น๐—ถ๐˜๐˜† are often what modellers put the most effort into:

  • ๐Ÿคธ ๐—™๐—น๐—ฒ๐˜…๐—ถ๐—ฏ๐—ถ๐—น๐—ถ๐˜๐˜† - allowing the user to see best and worst possible outcomes through assumptions that can be easily manipulated to create different scenarios and sensitivities
  • โœ‚๏ธ ๐—”๐—ฑ๐—ฎ๐—ฝ๐˜๐—ฎ๐—ฏ๐—ถ๐—น๐—ถ๐˜๐˜† - preparing the model in such a way that it can be updated or modified in future, to track outcomes or incorporate new revenue/cost items

But these two should never come at the cost of the most important trait: ๐—จ๐—ป๐—ฑ๐—ฒ๐—ฟ๐˜€๐˜๐—ฎ๐—ป๐—ฑ๐—ฎ๐—ฏ๐—ถ๐—น๐—ถ๐˜๐˜† ๐Ÿ’ก. In fact, by making your model ๐˜‚๐—ป๐—ฑ๐—ฒ๐—ฟ๐˜€๐˜๐—ฎ๐—ป๐—ฑ๐—ฎ๐—ฏ๐—น๐—ฒ, you will probably go a long way to achieving the first two properties!

But what does understandability mean in the context of a model, and why is it so important? The first thing to realise is that a financial model is all about ๐—ฐ๐—ผ๐—บ๐—บ๐˜‚๐—ป๐—ถ๐—ฐ๐—ฎ๐˜๐—ถ๐—ผ๐—ป. Ultimately when we build any model, we are trying to ๐˜€๐˜‚๐—ฝ๐—ฝ๐—ผ๐—ฟ๐˜ ๐—ฎ๐—ป ๐—ถ๐—ป๐—ณ๐—ผ๐—ฟ๐—บ๐—ฒ๐—ฑ ๐—ฏ๐˜‚๐˜€๐—ถ๐—ป๐—ฒ๐˜€๐˜€ ๐—ฑ๐—ฒ๐—ฐ๐—ถ๐˜€๐—ถ๐—ผ๐—ป, whether that's investigating the size of a market, assessing the return of a new initiative, or preparing a quote in a bid process. In most cases, the people ultimately making that business decision arenโ€™t the same people building the model. So our model must communicate clearly the answer, yes, but also ๐—ต๐—ผ๐˜„ that answer was arrived at.

And weโ€™re not just communicating with the ๐—ฑ๐—ฒ๐—ฐ๐—ถ๐˜€๐—ถ๐—ผ๐—ป-๐—บ๐—ฎ๐—ธ๐—ฒ๐—ฟ. Weโ€™re also communicating with:

  • Our ๐—บ๐—ฎ๐—ป๐—ฎ๐—ด๐—ฒ๐—ฟ, if we have one, who needs to know what weโ€™ve done, and how (and how well!) weโ€™ve done it.
  • A ๐—ณ๐˜‚๐˜๐˜‚๐—ฟ๐—ฒ ๐—ฐ๐—ผ๐—น๐—น๐—ฒ๐—ฎ๐—ด๐˜‚๐—ฒ or ๐—ฐ๐—น๐—ถ๐—ฒ๐—ป๐˜ of ours who needs to edit and maintain the model
  • ๐—ข๐˜‚๐—ฟ๐˜€๐—ฒ๐—น๐˜ƒ๐—ฒ๐˜€ - how often have you come back to a model that you havenโ€™t looked at for a while and completely forgotten how part of it works?!

Creating an ๐˜‚๐—ป๐—ฑ๐—ฒ๐—ฟ๐˜€๐˜๐—ฎ๐—ป๐—ฑ๐—ฎ๐—ฏ๐—น๐—ฒ ๐—บ๐—ผ๐—ฑ๐—ฒ๐—น makes that communication so much easier, with all parties. Itโ€™s not easy though, even for experienced modellers, so having a set of guidelines (๐˜ฐ๐˜ณ ๐˜ฆ๐˜ท๐˜ฆ๐˜ฏ, ๐˜ฆ๐˜ณ, "๐˜ณ๐˜ถ๐˜ญ๐˜ฆ๐˜ด") to work with is super-important.
